The expression is used to describe someone who is not being realistic, while it also suggests that the person isn’t grounded in reality and is prone to flights of fancy. It has been in use since the mid-1600s and became popular following the impossible feat of actually having one’s head in the clouds, for it goes back to the days before aviation was a thing.
